how do u insert a pic in your entry if it is NOT located at a website URL?

If you're a premium Xanga user, they allow you to upload images. Either way, if the image is NOT uploaded onto a host, the image will not exist on the Web.

If the image is saved to your computer upload it to an image hosting site such as http://photobucket.com and use the url they give you. :)
